What do lenders look at when a small business applies for a loan?
Lenders are not judging your business idea. They are judging one thing: the chance of getting their money back on schedule. Here is how that breaks down.
Cash flow first
Can the business afford the monthly payment after everything else? The British Business Bank calls cash flow one of the key indicators any lender or investor will look at. Expect to be asked for a cash flow forecast, and expect the lender to stress it: what happens if your biggest customer pays 60 days late?
Trading history
Two or three years of accounts or Self Assessment records is the comfort zone. Under that, you are not unlendable, but you will lean harder on the forecast and the plan, and the Start Up Loan scheme exists precisely for that gap.
Credit files, plural
The business has a credit file and so do you. Lenders check both, and for a small business the personal file often carries more weight. Missed payments, CCJs and heavy use of personal credit all show up. A sole trader’s personal credit is the application, since the business and the person are the same legal thing.
The purpose
“Working capital” is a weak answer. “£18,000 for a second van, which adds about £45,000 of annual capacity at current rates” is a strong one. Some purposes also unlock specific products: equipment points to asset finance, unpaid invoices to invoice finance, and each prices risk differently.
Security and guarantees
What does the lender get if it goes wrong? Options are a charge over assets, or a personal guarantee from the directors, or nothing, which is why unsecured lending costs more. Know what you are being asked to sign. A personal guarantee means your own assets, including possibly your home, stand behind the company’s loan.
Getting your file ready
Before applying, assemble: last two or three years of accounts or SA302s, six months of bank statements, a cash flow forecast, and a paragraph on what the money does. The applicant who hands over a tidy pack in one go reads as lower risk before a single number is checked.
